First of all, only #1 is correct. this is because after "insist" is a verb that either must be followed by a preposition, i.e., "insist on", or it must be followed by a that clause, as in your sentence #1: "She insisted (that) he buy an insurance policy.
So, to make #2 correct, we need:
"she insisted ON him buying an insurance policy."
